IIRC, it's from Germanic: potential German *lützel = small. (cmp. Low German 'lütt' - 'small' or Icelandic 'lítill' < PG 'lîlîlaz'). I.e., it means that 'luxem-' is a Frenchism for 'lütze(l)-'. Would be 'Lützelburg' in German if the root had survived or 'Kleinburg' when fully translated.
